Tax arbitrage in the German insurance market
In this paper we analyze the attractiveness of a so called mortality swap, which combines an immediate annuity and a whole life insurance contract, in the German insurance market. The analysis follows a methodology introduced by Charupat and Milevsky (2001). Using theoretical products based on actuarially fair calculation, we find that depending on the level of interest rates there exist significant arbitrage opportunities in particular for elderly and high income people which can mainly be explained by an inadequate and unsatisfactory tax legislation. Empirical results based on products offered in the market confirm these findings. --
The Impact of Surplus Distribution on the Risk Exposure of With Profit Life Insurance Policies Including Interest Rate Guarantees
This paper analyzes the numerical impact of different surplus distribution mechanisms on the risk exposure of a life insurance company selling with profit life insurance policies with a cliquet-style interest rate guarantee. Three representative companies are considered, each using a different type of surplus distribution: A mechanism, where the guaranteed interest rate also applies to surplus that has been credited in the past, a slightly less restrictive type in which a guaranteed rate of interest of 0% applies to past surplus, and a third mechanism that allows for the company to use former surplus in order to compensate for underperformance in âbadâ years. Our study demonstrates that regulators should be very careful in deciding which design of a distribution mechanism is to be enforced. Within our model framework, a distribution mechanism of the third type yields preferable results with respect to the considered risk measure. In particular, throughout the analysis, our representative company 3 faces ceteris paribus a significantly lower shortfall risk than the other two companies. Requiring âstrongâ guarantees puts companies at a significant competitive disadÂŹvantage relative to insurers which are subject to regulation that only requires the third type of surplus distribution mechanism. This is particularly true, if annual minimum participation in the insurerâs investment returns is mandatory for long term contracts

Auswirkungen von Enhanced Annuities auf den Bestand eines Versicherers
Zusammenfassung: Das Preis-Leistungs-VerhĂ€ltnis herkömmlicher Rentenversicherungen steigt mit der Lebenserwartung des Versicherten. Derartige Produkte sind damit nur fĂŒr Personen mit relativ hoher Lebenserwartung attraktiv. Der Nachteil fĂŒr Versicherte mit reduzierter Lebenserwartung wird durch steuerliche Regelungen, die den Bezug von lebenslangen Renten gegenĂŒber Einmalzahlungen bevorteilen, verstĂ€rkt. Mit Hilfe von Enhanced Annuities, bei denen die Rente umso höher ist, je geringer die Lebenserwartung der versicherten Person, könnte die AttraktivitĂ€t von Rentenprodukten erhöht werden. Der vorliegende Beitrag vergleicht das Risikoprofil eines traditionellen Rentenversicherers mit dem eines Anbieters von Enhanced Annuities. Ferner werden die Auswirkungen von Antiselektion auf einen Standardversicherer analysiert. Individuelle Sterbewahrscheinlichkeiten und das Ergebnis des individuellen Underwritings werden mit geeigneten, korrelierten Zufallsvariablen modelliert. Monte Carlo Simulationsmethoden liefern Ergebnisse zum Vergleich der Gewinnsituation eines heterogenen Bestands traditioneller Rentenprodukte und eines Portfolios von Enhanced Annuities bei individuellem Underwriting unterschiedlicher GĂŒte sowie zur Analyse des Einflusses von Selektionseffekte
Annuitization behavior: Tax incentives vs. product design
We analyze and compare the impact of tax incentives and of introducing enhanced annuities on annuitization behavior considering heterogeneity among the insured. We find that tax incentives for annuitization result in a significant increase of the portion of people who should annuitize and also an increase of the insurer's profit since less healthy individuals also annuitize, i.e. adverse selection is reduced. However, the problem that different insured receive a different value for money is even increased by tax incentives. If enhanced annuities are introduced, the percentage of insured who should annuitize further increases. Participating Life Insurance Products with Alternative Guarantees: Reconciling Policyholdersâ and Insurersâ Interests
Traditional participating life insurance contracts with year-to-year (cliquet-style) guarantees have come under pressure in the current situation of low interest rates and volatile capital markets, in particular when priced in a market-consistent valuation framework. In addition, such guarantees lead to rather high capital requirements under risk-based solvency frameworks such as Solvency II or the Swiss Solvency Test (SST). Therefore, insurers in several countries have developed new forms of participating products with alternative (typically weaker and/or lower) guarantees that are less risky for the insurer. In a previous paper, it has been shown that such alternative product designs can lead to higher capital efficiency, i.e., higher and more stable profits and reduced capital requirements. As a result, the financial risk for the insurer is significantly reduced while the main guarantee features perceived and requested by the policyholder are preserved. Based on these findings, this paper now combines the insurerâs and the policyholderâs perspective by analyzing product versions that compensate policyholders for the less valuable guarantees. We particularly identify combinations of asset allocation and profit participation rate for the different product designs that lead to an identical expected profit for the insurer (and identical risk-neutral value for the policyholder), but differ with respect to the insurerâs risk and solvency capital requirements as well as with respect to the real-world return distribution for the policyholder. We show that alternative products can be designed in a way that the insurerâs expected profitability remains unchanged, the insurerâs risk and hence capital requirement is substantially reduced and the policyholderâs expected return is increased. This illustrates that such products might be able to reconcile insurersâ and policyholdersâ interests and serve as an alternative to the rather risky cliquet-style products
